I'm not a financial guy by any stretch of the imagination, but I cannot fathom how they could qualify for a HUD loan. As far as I know those are mostly for first time home buyers and have some very strict terms to even apply for.

I'm only passingly familiar with FHA loans and they're not particularly stringent. Maybe I'm naive about current mortgage requirements, but it's not the early 2000s anymore. The only annoying thing the mortgage insurance requirement. I'm honestly surprised they'd qualify for even the rather generous credit score and debt to income requirements given what we know about their finances. I also guess they're somehow fooling the government into thinking they're employed as well. I'd never heard of refinancing into an FHA loan, but a quick jewgle tells me it's possible.
