Plenty of artists create fan art and sell it as merchandise like posters or stickers. It is a bit of a gray area since the art is not a copy of existing official art. It sort of falls into derivative works and as you deducted, if it is not done in a large enough quantity, the IP holders don't care enough to make it worth pursuing legally.

The problem would arise if Ken claimed that the character is his or he were to publish and sell comics with Knuckles as the Sega character. This stuff is just extra weird because it is being done by someone who used to work on an officially licensed Sega comic as a subcontractor.
 
Popping in to say that I was at said con yesterday, saw his booth and thought I was hallucinating. I went down his aisle at least three times and each time not a single person gave his table a passing glance, and he was glued to his phone the entire time. Even funnier, he was neighboring Stephen Silver who was getting way more traffic.
