I believe that was just a joke and them removing a section with outright furry erotica in it from the series. The passage is removed with a "THIS SECTION HAS BEEN CENSORED BY THE TEMPLE" so it's not really a retcon.

I, however, am a loremaster regarding the subject. As late as Morrowind, there is a reference to Khajiit penises having barbs/being painful. If you play as a male Khajiit and talk to one of the dancers in the bar in Suran, they'll mention something along the lines of, "Oh no, another Khajiit, I'm still sore from the last one."

It is true though that Oblivion and onward there is no such mention. But the series in general has kind of removed a lot of innuendo and sexual references as it became bigger.
